The gap is closing

Japan’s 2-year yield just hit its highest level in roughly three decades, and it’s quietly reshaping one of the biggest trades in global markets. Japan’s 2-year JGB yield has climbed to around 1.5%, as the BOJ signals another hike is likely in September on the back of stubbornly high inflation. The US 2-year, meanwhile, sits near 4.2–4.3%. That still leaves a wide gap versus Japan, but the gap is narrowing. The BOJ-Fed policy rate spread has compressed from roughly 325bp earlier this year, and from over 500bp at its 2024 peak, to something closer to 250–275bp today. That’s 50% of what it used to be 2 years ago. That’s less cushion for carry traders. A narrowing rate differential should support the yen, and for a while it has: USD/JPY spiked toward 164 (a fresh multi-decade low for the yen) before a rare coordinated US-Japan intervention pulled it back sharply, and the pair now trades in the high 150s. The yen has strengthened roughly 2.8% over the past month, even though it’s still down over 6% year-over-year. The JPY-funded carry trade, borrow cheap yen, buy higher-yielding dollar assets, pocket the spread, has been one of the most crowded trades of 2026. Hedge fund net-short yen positioning has been near its largest since 2007. That trade thrives on a wide, stable differential and low volatility. Every basis point Japan’s short-end yield rises, and every yen the currency claws back, squeezes that carry and raises the odds of a disorderly unwind, the same dynamic that triggered the August 2024 global equity shock.
What are the implications for US assets? A crowded carry trade unwinding isn’t just an FX story. When leveraged yen-funded positions get pulled, it tends to hit the same US equities and Treasuries that trade was long, adding a source of forced-selling pressure that’s unrelated to US fundamentals. Watch the pace of BOJ tightening and any further JPY intervention closely; a fast narrowing of the differential is where the real volatility risk sits.
